The Federal Reserve has enacted its first rate cut since last year, signaling a potential shift in economic policy due to concerns about the U.S. job market. While this move might suggest lower borrowing costs, experts caution against expecting a significant or immediate drop in mortgage rates. The central bank indicated two more potential cuts this year, but various market factors will ultimately influence housing finance.

Mortgage rates are not directly set by the Federal Reserve. Instead, they are closely tied to the yield on the 10-year Treasury note, which lenders use as a benchmark. This is because mortgages are often packaged into securities sold to investors, and their yields must remain competitive with government bonds. When Treasury yields rise, mortgage rates tend to follow, and vice versa. The 10-year Treasury yield has been easing due to weakening job market signals, which fueled expectations for the Fed’s rate cut. However, the Fed’s past concerns about inflation, partly due to tariffs, and the persistent inflation rate above the 2% target, add complexity. As Danielle Hale, chief economist at Realtor.com, explains, future economic growth, labor market conditions, and inflation outlook all play a crucial role.

What to Expect for Mortgage Rates

While the Fed’s actions can influence mortgage rates, they don’t move in lockstep. Stephen Kates, a financial analyst at Bankrate, suggests that further rate cuts could lead to lower mortgage rates, but the trend might not be immediate. Market expectations for future Fed rate cuts have been more aggressive than the Fed’s own projections, creating a potential for upward pressure on mortgage rates. Hale forecasts the average 30-year mortgage rate to be between 6.3% and 6.4% by year-end, with most economists not expecting it to dip below 6% this year.

Overall Impact on the Housing Market

The recent easing of mortgage rates has provided some relief to a housing market that has been sluggish since 2022. Sales of previously occupied homes hit a nearly 30-year low last year and remain slow. While lower rates increase purchasing power, high home prices, which have risen about 50% nationally this decade, continue to hinder affordability for many. Sturtevant believes the current rate cut alone won’t significantly break the housing market’s logjam, emphasizing the need for further rate drops and slower home price growth, or even declines, to improve affordability. If rates continue to fall, it could attract more buyers, potentially increasing competition in a market where sellers are already finding it harder to negotiate.

Predicting mortgage rate movements is challenging due to numerous variables. Kates advises that home shoppers who can afford to buy at current rates might consider purchasing now rather than trying to time the market. Many homeowners have already taken advantage of lower rates to refinance, leading to a sharp increase in refinance applications. A common guideline for refinancing is to achieve a rate reduction of at least one percentage point to offset associated fees.
